The relentless rally in AI-linked stocks is hitting a wall—not from a lack of innovation, but from the bond market. Yields on U.S. 10-year Treasurys have climbed toward 4.5%, a level that is quietly stripping the air out of high-growth tech valuations.

Investors have spent the last year betting that AI productivity gains would justify sky-high price-to-earnings ratios. That thesis rests on cheap capital. When bond yields rise, the “risk-free” rate increases, making the future earnings of tech giants look significantly less attractive in today’s dollars. The math is simple: as borrowing costs rise, the discount rate applied to tech stocks’ future cash flows forces a repricing.

“The market is finally waking up to the reality that AI isn’t an interest-rate hedge,” said Sarah Jenkins, a senior strategist at a major institutional firm. “If rates stay higher for longer, the premium investors are willing to pay for AI growth starts to look like a liability, not an asset.”

It’s not just about stock prices. Rising yields tighten financial conditions across the board. Companies that aren’t part of the AI frenzy—the small and mid-cap firms—are already feeling the squeeze. Their cost of servicing debt is rising, which directly threatens capital expenditure budgets and hiring plans. If the broader economy slows, even the AI titans will struggle to find customers with the balance sheets to pay for their premium services.

The correlation between AI hype and market stability is decoupling. While the “Magnificent Seven” once moved in lockstep with falling yields, the current spike is testing that relationship. Traders are now pricing in fewer Federal Reserve rate cuts for the remainder of the year. This shift signals that the “soft landing” narrative—the idea that the economy can cool without breaking—is becoming harder to sell.

For now, the AI trade remains the engine of the S&P 500. But if yields continue to climb, that engine will be running on increasingly expensive fuel. The question isn’t whether AI is transformative; it’s whether the market can afford the transformation at these prices.
